I've only played it once (As OL) but my players are buzzing, hypothesizing on how to 'fix' the quest as they find it impossible. I've read a few different discussions on this including the heroes doing well in an Epic Play single session or with the perfect team composition. What would you do to help balance this?

I'm thinking about switching the position of Alric and the Ettin(s), or changing the starting location of the militiamen? I lean away from allowing Palamon to move, as this would force monsters to burn an action to move and only get one attack assuming Palamon doesn't wall himself off with the heroes. This unbalances the quest too far to the other side.

The monsters only get one attack each anyway.

We've only played the scenario once, but the Heroes managed a near-thing win. They kept a staggered pattern of Militia (and sometimes Heroes) in the hallway to prevent the Ettin from advancing after reinforcement, and tried to off the Lieutenant frequently. The old fellow had just a few wounds left at the end, but they won despite two failed skill rolls for reinforcements.

1) Don't go to the Castle Daerion. OL wants you there.
2) If you go, bring Defend, Prayer of Peace and Army of Death with you.

I've suggested changing Palamon's defense from 1 gray and 1 brown to two gray (just like Cardinal Koth). Haven't actually put it into action though to see if it unbalances things in the other direction.

The problem we had with this encounter was the militia men.

The heroes saved all 4 of the villagers in the first encounter.
In the second encounter, they are placed in, or as close to the entrance as possible. This formed a solid line of militiamen in front of the players.

The overlord saw that line and the great idea of putting a line of goblins directly up against the line of militiamen.

This totally screwed the players forcing them to abandon their entire first turn. They couldn't move past the goblins, and the militiamen blocked line of site, preventing the heroes from targeting the goblins.

Any OL would be foolish to not allow the heroes to WIN the first encounter of this quest.

Don't know about any, but this OL played against the heroes' weaknesses, as s/he should. Tempest, Tumble, Eagle Eyes, Elm Greatbow, and possibly other abilities, items, or skills could defeat that tactic.

It still does not make any sense to reward the OL for botching the first encounter, on top of him already getting a hand full of cards (because playing any card during first part of the encounter would be really stupid if following RAW...).
At the very least, heroes should be allowed to order any guard to fall on his own sword at any time during their first turn.
It probably would be better to allow them to place the militiamen as they see fit in the first room after the entrance (or on the first 2 rows at the bery least).

Well, hero with Eagle Eyes could still target past militiamen(I believe they are treated like heroes), and with 2 shots he could kill even 2 goblins. Other heroes could then move trough militiamen and finish off the rest... But counting on single ability that only single class has isn't good balance

The heroes could have slain one guard instead of losing their turn, though (it might be hard depending on their damage output).

Not really

"The attacking player declares which space his figure is attacking. The
target space must contain one enemy figure as the target of the attack." (p. 12)

"When a hero player performs an attack action, he may use one of his
equipped weapons to attack a space containing a monster." (p. 9)

Damn! You are correct. Has anyone tried allowing heroes and monsters to target any square as per Descent 1st edition? Does it give heroes a too strong advantage?
